Sign Wars


Does a lowering of a central bank's interest rates create inflation or deflation? Dubbed the 'Sign Wars' by Nick Rowe, this has been a recurring debate in the economics blogosphere since at least as far back as 2010.

The conventional view of interest rate policy is that if a central bank keeps its interest rate too low, the inflation rate will steadily spiral higher. Imagine a cylinder resting on a flat plane. Tilt the plane in one direction —a motif to explain a change in interest rates—and the cylinder, or the price level, will perpetually roll in the opposite direction, at least until the plane's tilt (i.e. the interest rate) has been shifted enough in a compensatory way to halt the cylinder's roll. Without a counter-balancing shift, we get hyperinflation in one direction, or hyperdeflation in the other.

The heretical view, dubbed the Neo-Fisherian view by Noah Smith (and having nothing to do with Irving Fisher), is that in response to a tilt in the plane, the cylinder rolls... but uphill. Specifically, if the interest rate is set too low, the inflation rate will jump either instantaneously or more slowly. But after that, a steady deflation will set in, even without the help of a counter-balancing shift in the interest rate. We get neither hyperinflation nor hyperdeflation. (John Cochrane provides a great introduction to this viewpoint).

Many pixels have already been displayed on this subject, about the only value I can add is to translate a jargon-heavy academic debate into a more finance-friendly way of thinking. Let's approach the problem as an exercise in security analysis.

First, we'll have to take a detour through the bond market, then we'll return to money. Consider what happens if IBM announces that its 10-year bond will forever cease to pay interest, or a coupon. The price of the bond will quickly plunge. But not forever, nor to zero. At some much lower price, value investors will bid for the bond because they expect its price to appreciate at a rate that is competitive with other assets in the economy. These expectations will be motivated by the fact that despite the lack of coupon payments, the bond still has some residual value; specifically, IBM promises a return of principal on the bond's tenth year.

Now there's nothing controversial in what I just said, but note that we've arrived at the 'heretical' result here. A sudden setting of the interest rate at zero results in a rapid dose of inflation (a fall in the bond's purchasing power) as investors bid down the bond's price, followed by deflation (a steady expected rise in its value over the next ten years until payout) as its residual value kicks in. The bond's price does not "roll" forever down the tilted plane.

Now let's imagine an IBM-issued perpetual bond. A perpetual bond has no maturity date which means that the investor never gets their principle back. Perpetuals are not make-believe financial instruments. The most famous example of perpetual debt is the British consol. A number of these bonds float around to this day after having been issued to help pay for WWI. When our IBM perpetual bond ceases to pay interest its price will quickly plunge, just like a normal bond. But it's price won't fall to zero. At some very low level, value investors will line up to buy the bond because its price is expected to rise at a competitive rate. What drives this expectation? Though the bond promises neither a return of principal nor interest payments, it still offers a fixed residual claim on a firm's assets come bankruptcy, windup, or a takeover. This gives value investors a focal point on which they can price the instrument.

So with a non-interest paying perpetual bond, we still get the heretical result. In response to a plunge in rates, we eventually get long term deflation, or a rise in the perpetual's price, but only after an initial steep fall.  As before, the bond's price does not fall forever.

Now let's bring this back to money. Think of a central bank liability as a highly-liquid perpetual bond (a point I've made before). If a central banker decides to set the interest rate on central bank liabilities at zero forever, then the purchasing power of those liabilities will rapidly decline, much like how the cylinder rolls down the plane in the standard view. However, once investors see a profit opportunity in holding those liabilities due to some remaining residual value, that downward movement will be halted... and then it will start to roll uphill. Once again we get the heretical result.

The residual claim that tempts fundamental investors to step in and anchor the price of a 0% yielding central bank liability could be some perceived fixed claim on a central bank's assets upon the bank's future dissolution, the same feature that anchored our IBM perpetual. Or it could be a promise on the part of the government to buy those liabilities back in the future with some real quantity of resources.

However, if central bank liabilities don't offer any residual value whatsoever, then we get the conventional result. The moment that the central bank ceases to pay interest, the purchasing power of a central bank liability declines...forever. Absent some residual claim, no value investor will ever step in and set a floor. In the same way, should an IBM perpetual bond cease to pay interest and it also had all its residual claims on IBM's assets stripped away, value investors would never touch it, no matter how low it fell.

So does central bank money boast a residual claim on the issuer? Or does it lack this residual claim? The option you choose results in a heretical result or a conventional result.

What does the data tell us, specifically the many cases of hyperinflation? As David Beckworth has pointed out, the conventional explanation has no difficulties explaining the Weimar hyperinflation; the Reichsbank kept the interest rate on marks fixed at very low levels between 1921 and 1923 so that the price level spiraled ever upwards. Heretics seem to have difficulties with Weimar—the deflation they predict never set in.

Here's one way to get a heretical explanation of the Wiemar inflation. Let's return to our analogy with bonds. What would it take for the price of an IBM perpetual bond to collapse over a period of several years, even as its coupon rate remained constant? For that to happen, the quality of the bond's perceived residual value would have to be consistently deteriorating. Say IBM management invested in a series of increasingly dumb ventures, or it faced a string of unbeatable new competitors entering its markets. Each hit to potential residual value would cause fundamental investors to mark down IBM's bond price, even though the bond's coupon remained fixed.

Now assuming that German marks were like IBM perpetual bonds, it could be that from 1921 to 1923, investors consistently downgraded the value of the residual fixed claim that marks had upon the Reichsbank's assets. Alternatively, perhaps the market consistently reduced its appraisal of the government's ability to buy marks back with real resources. Either assumption would have created a consistent decline in the purchasing power of marks while the interest rate paid on marks stayed constant.

Compounding each hit to residual value would have been a decline in the mark's liquidity premium. When the price of a highly-liquid item begins to fluctuate, people ditch that item for competing liquid items with more stable values. With less people dealing in that item, it becomes less liquid, which reduces the liquidity premium it previously enjoyed. This causes the item's purchasing power to fall even more, forcing people to once again turn to alternatives, thus making it less liquid and igniting another round of cuts to its liquidity premium and therefore its price, etcetera etcetera. In Weimar's case, marks would have been increasingly replaced by dollars and notgeld.

So consistent declines in the mark's perceived residual value, twinned with a shrinking in its liquidity premium, might have been capable of creating a Weimar-like inflation, all while the Reichsbank kept its interest rate constant.

That's not to say that central bank liabilities do have a residual value and that the heretical result is necessarily the right one. Both possibilities make sense, and both can explain hyperinflations. But to determine which is right, we need to go in and do some gritty security analysis to isolate whether central bank money possesses a fixed residual claim on either central bank assets or future government resources. Parsing the fine print in central bank acts and government documents to tease out this data is the task of lawyers, bankers, historians, fixed income analysts, and accountants. And they would have to do a separate analysis for each of the world's 150 or so central banks and currencies, since each central bank has its own unique constituting documents. In the end we might find that some currencies are conventional and others are heretic, so that some central banks should be running conventional monetary policies, and others heretic policies.

Rudolph Havenstein, independent central banker during the Weimar inflation



Lars Christensen's excellent post about the necessity of having a monetary constitution includes an interesting point about central bank independence:
We want central banks to stop the ad hoc’ism. In fact we don’t even like independent central banks – as we don’t want to give them the opportunity to mess up things.
Central bank independence has become the standard approach to structuring the nexus between government service-provider and central bank liquidity-provider over the last fifty years. I think a degree of independence makes a lot of sense. Running a monopoly clearing house (which is really what a central bank is) while simultaneously operating other businesses and charities (which is what a government does) presents a tremendous conflict of interest.

For instance, imagine that General Electric was granted a monopoly to operate the U.S. clearing system. Wouldn't we worry that GE might use that clearing system to support its appliance or turbine manufacturing businesses? It might, for instance, require that those borrowing clearing balances submit GE securities as collateral but not those of GE's competitors, thereby giving GE an unfair financing advantage. Or why not have the clearing house give GE an interest free loan? Member banks can't leave the clearing house for another—it's a monopoly, after all—so there are no counterbalancing forces to discipline GE should it choose to abuse its clearing house duties.

A government is no less conflicted than GE in running a nation's monopoly clearing house. In recognition of this, we hive off central banks from government by establishing strict central bank acts and operating procedures.

But as Lars points out, we shouldn't make an idol out of central banking. Without a monetary constitution, independent central banks can screw up royally. The German Reichsbank from 1921-1923, which I wrote about in How To Stop a Hyperinflation, is a great example of this.

With prices rising at around 100% a year, Rudolph Havenstein, the President of the Reichsbank, was discounting bills at a mere five percent up until July 1922. By April 1923, Havenstein had increased the discount rate to 18%, and in September to 90%, yet by then prices were doubling every two days. Businessmen only had to take out a loan from the Reichsbank, buy and hold goods, stocks, gold, or US dollars, and when the loan was due, sell whatever had been bought for devalued reichsmarks in order to settle the loan. Even with the loan costing 90% per annum, returns on these assets were so many multiples higher that the profits on this trade were huge.

Havenstein and the board of the Reichsbank had adopted a theory that the mark was depreciating due to external circumstances. According to Laidler (1998), this theory went something like this. An adverse balance of payments (due in part to reparations requirements) was causing the reichsmark to fall in international markets. This resulted in higher local wages and prices, which created a shortage of money. The Reichsbank was only resolving the shortage by passively meeting the demand for credit. Conveniently, this theory absolved the bank's low interest rates of any responsibility for the inflation.

By the fall of 1923 Germans had had enough and voted in a government who promised monetary reform. But the government ran into a problem—they couldn't get control over Havenstein. Hjalmar Schacht notes in his autobiography Confessions of "The Old Wizard" that Havenstein was not on good terms with the government and despite indications that it wished Havenstein to retire, the Reichsbank President had resisted.

Havenstein was able to dig his heels in because in May 1922, the Reichsbank's Autonomy Law had come into effect. This law effectively enshrined the Reichsbank's independence from the government and installed Havenstein for life. Germans were effectively held hostage to a 66-year old independent central banker who refused to acknowledge his responsibility to raise interest rates in order to stop a hyperinflation. Its options limited, the government decided to try hacking around the Reichsbank by creating an entirely new currency, the rentenmark. Schacht was asked to run the bank that issued these notes, the Rentenbank. Liaquat Ahamed explains this unusual situation as it stood in mid-November:
Saddled with Von Havenstein, Stresemann had simply bypassed him by creating the independent Currency Commissionership outside of the Reichsbank [to manage the Rentenbank]. And so, when the new currency was introduced on November 15, 1923, Germany found itself in the curious position of having two official currencies—the old Reichsmark and the new Rentenmark—circulating side by side, issued by two uniquely parallel central banks. At one end of town was Schacht, operating from his converted broom closet; at the other, Von Havenstein, holed up and increasingly isolated and irrelevant in the Reichsbank’s imposing red sandstone building on Jagerstrasse. Although the Reichsbank had now stopped providing money to the government, its printing presses still continued to roll out trillions of Reichsmarks to private businesses. As I wrote in my previous article, what stopped the reichsmark inflation cold by the end of November 1923 was not the debut of Schacht's rentenmarks on November 15 but an abrupt change in the Reichsbank's policy. This rapid reversal could only happen because of the sickness and sudden death of Havenstein on November 20th from a heart attack. Hjalmar Schacht immediately exerted his presence. He ceased the Reichsbank's acceptance of notgeld and tightened credit, thereby halting the mark's slide by the end of November, a week after Havenstein's death.

The point of this story is that independent central banking is not a panacea. Yes, it's probably a good idea to set limits in order to minimize the potential for conflicts of interest between government and the monopoly clearing house. But if an independent central banker is left to follow whatever ad hoc rule (or lack thereof), the consequences can be disastrous. A monetary constitution of the sort that Lars describes is one way to solve this problem. Even better is to open up the clearing house business to competition and choice. That way irresponsible central bankers can be disciplined by the same forces that discipline irresponsible grocers, farmers, salesman, and the rest of us great unwashed—just cease doing business with them.

How to stop a hyperinflation

If you were in charge of a central bank during hyperinflation, what would you do to stop it? Here's a brief but detailed account of how the German hyperinflation was halted in November 1923.

What is so unusual about the end to the German hyperinflation was its suddenness. Within days of a series of monetary reforms implemented in mid November 1923, price rises came to a dead stop. You have to put this into context to properly appreciate it. A loaf of bread, which cost 30,000 marks on August 30, 1923, rose to 300,000 by mid-September, fifteen million marks by mid-October, and 165 billion marks by early November. And suddenly it stabilized.

There were two not-entirely unrelated reforms implemented that month that halted the inflation:

1. the creation of a new unit of account called the rentenmark.
2. the stabilization of the existing unit of account, the paper mark.

The Rentenmark

With the Reichsbank's paper marks having lost all credibility, in August 1923 legislation was introduced in the German parliament to open a new bank of issue. After some discussion, on October 17 the Rentenbank was created. The Rentenbank was to institute a brand new unit-of-account called the rentenmark. A rentenmark unit was to be defined as one gold mark, or 1⁄2790 kg pure gold. The gold mark was the country's old unit-of-account which had been forsaken during the war. The bank would issue notes called rentenmarks which were to trade at their defined gold amount.

The catch was this. Historically when a nation's unit-of-account (like pounds or dollars) was defined in terms of certain quantity of gold, the currency issued by that nation's central bank was made convertible into gold. If inconvertible, then the currency risked floating away from its defined gold value. But the rentenmark was not convertible into gold.

How then was the definition of the rentenmark as 1⁄2790 kg pure gold to be enforced in the marketplace? It's a complex but interesting mechanism. Four percent of the value of all German private agricultural land and industrial property was to be mortgaged, these "forced" mortages handed over to the Rentenbank as capital. The name given to these mortages was Rentenbriefe. Rentenbriefe represented a first lien on property owners, and each bond paid a 6% coupon stated in gold marks ie. interest and principle payments were indexed to gold. Furthermore, all rentenmarks were convertible into rentenbriefe at a rate of 500 to 1. Rentenbriefe, it should be noted, were not convertible into gold.

To sum up this unusual structure, circulating rentenmarks were to be convertible into rentenbriefe, which in turn represented a quantity of German land and property expressed in gold ounces. Rentenmarks, it seems, were a land-backed currency.

Horace Greely Hjalmar Schact, who many of us have read about in the excellent book Lords of Finance, was appointed to run the new Rentenbank. The notes debuted on November 16 and were immediately embraced by the German populace, trading for goods and services at their defined gold value. In his book The Economics of Inflation, Constantino Bresciani Turroni called this "miracle of the Rentenmark".  A currency defined in terms of gold with no actual gold-backing and only land-backing had been successfully floated. The solidity of the rentenmark need only be remarked upon by the fact that by Jan 1924, only 1,600 rentenmarks had been presented to the bank for conversion into rentenbriefe.

The stabilization of the paper mark

The German state now had two units of account, each with a related media of exchange. The rentenmark, defined in terms of gold, was stable, but the paper mark continued to hyperinflate, even after the rentenmark's debut. On November 13 one dollar bought 3.9 trillion paper marks, 6.7 trillion marks on the November 17, and 13 trillion by the end of the month.

To help stabilize the paper mark, that November the government was officially banned from funding itself through the Reichsbank, restoring to the central bank a much-needed degree of independence from the government.

At the same time, the Reichbank changed its commercial lending policy. It had been incredibly profitable to borrow from the Reichsbank during the hyperinflation because its lending rate was kept artificially low. Businesses and speculators borrowed marks to buy stocks, goods, or dollars, and after the mark had lost much of its value, bought them back to cover their loans several weeks later. Even though the lending rate was eventually increased to 90% in September 1923, businesses and speculators were in no way dissuaded from borrowing from the Reichsbank since – at the speed at which depreciation was occurring – only a rate in the thousands would prevent them from profitably borrowing, shorting, and later buying back marks to repay their loan.

As part of its new lending policy, all new advances were now to be indexed to the value of the mark in forex markets. Thus, should a business borrow a million paper marks from the Reichsbank, and the mark depreciated vis-à-vis the dollar, come maturity three weeks later the business would be required to pay back the million marks plus some penalty for depreciation. This dramatically increased the cost of borrowing from the bank.

Lastly, the Reichsbank's policy of accepting privately-created "notgeld" at par was ended. During the hyperinflation, severe currency shortages had encouraged corporations, towns, and municipalities to issue private currency alternatives, or notgeld. The Reichsbank gave these currencies legitimacy by accepting them at the bank's clearinghouse at the same rate as all other paper marks. By ceasing to accept notgeld, these alternative media suddenly lost a large part of their moneyness.

On November 20, Schact formally defined the paper mark against the US dollar. One dollar was to be equal to 4.2 trillion marks. The market simply didn't believe the Reichsbank could defend this definition. A few days later the mark's value had fallen so that it required 13 trillion marks to buy one dollar. To return the paper mark to its defined value, Schact and the Reichsbank proceeded to pull the rug out from under the market. Schact can explain it best:

The speculators, however, did not believe that the Reichsbank would be able to hold this rate of exchange rate for any length of time, and bought dollar after dollar on time bargains at a much higher rate of exchange... This speculation was not only hostile to the country's economic interests, it was also stupid. In previous years such speculation had been carried on either with loans which the Reichsbank granted lavishly, or with emergency money which one printed oneself, and then exchanged for Reichsmarks.
Now, however, three things had happened. The emergency money had lost its value. It was no longer possible to exchange it for Reichsmarks. The loans formerly easily obtainable from the Reichsbank were no longer granted, and the Rentenmark could not be used abroad. For amongst the stipulations governing the issue of the Rentenmark, there was one which forbade the surrender of Rentenmarks to foreigners. For these reasons the speculators were unable to pay for the Dollars they had bought when payment became due. They were forced to sell the Dollars back, and the Reichsbank was not prepared to pay more than the official rate of 4.2 billion Marks to the Dollar. The speculators made considerable losses. A bare ten days later the rate of exchange of 4.2 billion fixed by the Reichsbank had re-established itself. (The Magic of Money)

To sum up, short sellers needed to buy back paper marks to cover their shorts, but there were no sellers except for the Reichsbank. According to Adam Fergusson in When Money Dies (pdf), speculators lost up to 60% of their capital and “took off for Paris and went to work on the franc.” The upshot is that by the end of November, just fifteen days after the initial reforms were floated, Germany had two stable units of account, the rentenmark and paper mark. 

And that, folks, is how you end a hyperinflation.
